## Understanding Debt Yield and DSCR

Commercial real estate lenders rely on two primary metrics to evaluate risk and determine loan sizing: **Debt Service Coverage Ratio (DSCR)** and **Debt Yield**. While DSCR has been a standard underwriting metric for decades, Debt Yield became a primary risk control following the 2008 financial crisis.

**Debt Service Coverage Ratio (DSCR)** measures the property's cash flow relative to its annual mortgage payments (debt service):

**Debt Yield** measures the lender's return if they had to foreclose and take ownership of the property immediately. It is calculated by dividing annual NOI by the loan amount, completely ignoring interest rates and amortization terms:

## Sizing the Maximum Commercial Loan

To determine the maximum loan amount, commercial underwriters calculate the maximum loan allowed under both the target Debt Yield and target DSCR. The actual loan amount is the **minimum** of these two constraints:

## How to Use This Calculator

Enter the property's gross annual revenue and operating expenses — the calculator derives Net Operating Income (NOI) from the difference. Add the loan amount you're evaluating and its annual debt service (total yearly principal and interest). Then set your lender's underwriting targets: target Debt Yield, target DSCR, interest rate, and amortization term.

The calculator returns the actual Debt Yield and DSCR for the loan as entered, plus the maximum loan the property supports under the Debt Yield constraint and under the DSCR constraint separately. The lower of the two is the realistic maximum loan a lender would underwrite.

## Worked Example: Sizing a $2.5 Million Commercial Loan

A commercial property generates \(\$500,000\) in gross annual revenue against \(\$200,000\) in operating expenses, for an NOI of \(\$300,000\). The borrower is requesting a \(\$2,500,000\) loan with \(\$180,000\) in annual debt service.

$$\text{Debt Yield} = \frac{\$300{,}000}{\$2{,}500{,}000} \times 100 = 12.0\%$$

$$\text{DSCR} = \frac{\$300{,}000}{\$180{,}000} = 1.67$$

Both figures clear typical lender minimums (roughly 8-10% Debt Yield and 1.20-1.35 DSCR). Now size the maximum loan: at a target 8.5% Debt Yield, the loan could go as high as \(\$300,000 / 0.085 \approx \$3,529,412\). At a target 1.25 DSCR with a 6.5% rate amortized over 25 years, the maximum annual debt service is \(\$300,000 / 1.25 = \$240,000\), which converts to roughly \(\$2,962,000\) of loan proceeds. Because DSCR is the tighter (lower) of the two, it becomes the binding constraint — the property supports a maximum underwritten loan of about \(\$2,962,000\), not the higher Debt Yield figure.
