## The Fundamentals of Bond Investing

A bond is a fixed-income debt security issued by corporations, municipalities, or governments to raise capital. When you buy a bond, you are lending money to the issuer in exchange for regular interest payments (coupon payments) and the return of the bond's face value (par value) at maturity.

Understanding bond yields requires distinguishing between the **Coupon Rate** (the fixed annual interest rate based on par value) and the **Current Yield** (the annual interest payment divided by the bond's current market price).

## Calculating Current Yield and Yield to Maturity (YTM)

If a bond is purchased at par value ($1,000), the coupon rate and current yield are identical. However, bond prices fluctuate in the secondary market based on interest rate changes, causing yields to shift.

To calculate the **Current Yield**, apply this formula:

To estimate the **Yield to Maturity (YTM)**—the total annualized return earned if the bond is held until its maturity date, accounting for the difference between purchase price and par value—apply the YTM approximation formula:

$$\text{YTM (\%)} \approx \frac{\text{Annual Coupon} + \frac{\text{Par Value} - \text{Bond Price}}{t}}{\frac{\text{Par Value} + \text{Bond Price}}{2}} \times 100$$

Where \(t\) is the remaining years to maturity. This shows why buying a bond at a discount (below par) increases the YTM, while buying at a premium (above par) decreases it.

## The Inverse Relationship: Bond Prices vs. Interest Rates

Bond prices and market interest rates have an inverse relationship. When prevailing interest rates in the economy rise, newly issued bonds offer higher coupon rates. Existing bonds with lower coupons become less attractive, causing their market prices to fall until their yields match the new market rates.
